In an <span data-term-id=\"58311658\">LLC bankruptcy<\/span>, those protections do not exist. <span data-term-id=\"58311667\">LLC owners<\/span>\u00a0should realize that when they prepare to file a Chapter 7, this is not\u00a0<span data-term-id=\"58311666\">debt relief<\/span>\u00a0and a new start. The <span data-term-id=\"58311659\">bankruptcy process<\/span> will instead end the business&#8217;s operating interest.<\/p>\n<p>Any existing <span data-term-id=\"58311676\">unsecured creditors<\/span> cannot collect on remaining debts, as the company will no longer exist. They may be able to file lawsuits against the company&#8217;s individual owners. A discharge is not issued because the filing entity (the LLC) no longer exists.<\/p>\n<p>Since the LLC has no living expenses or <span data-term-id=\"58311669\">personal property<\/span>, there are no <span data-term-id=\"58311645\">exemptions<\/span>. <span data-term-id=\"58311642\">Business assets<\/span> and property are not exempt in an LLC Chapter 7. All assets and property will be taken and liquidated. The bottom line is that when an <span data-term-id=\"58311672\">LLC files<\/span> a Chapter 7, the owners will have nothing left when the trustee is done.<\/p>\n<h2>When Chapter 7 Makes Sense for an LLC<\/h2>\n<p>When would a limited liability corporation want to file a <span data-term-id=\"58311623\">Chapter 7 bankruptcy<\/span>? It\u2019s a good question. Let\u2019s examine the pros and cons.<\/p>\n<h3>When LLC Chapter 7 IS the Right Choice<\/h3>\n<p>You may want to consider a Chapter 7 and complete <span data-term-id=\"58311624\">liquidation<\/span> when:<\/p>\n<ul>\n<li>Your LLC has many creditors and complex debts<\/li>\n<li>The creditors have become aggressive with debt collection, have begun or won lawsuits, received judgments, or are threatening asset seizure<\/li>\n<li>You have significant assets to <span data-term-id=\"58311624\">liquidate<\/span> and are unlikely to sell or reuse them yourself<\/li>\n<li>There is a risk of fraudulent transfer claims because of the nature of the business<\/li>\n<\/ul>\n<p>Suppose you and your partners have a startup pizza restaurant. You purchased a good deal of specialized equipment, including brick pizza ovens, kitchen fixtures, furniture, a point-of-sale receipt system, and high-definition TVs for the sports bar.<\/p>\n<p>Alas, your pizza bar was not as profitable the first two years as you needed to pay off your loans. Selling pizza ovens and niche restaurant furniture is not something you know how to do. Some of your creditors have suggested the reason you can\u2019t make a profit is that one of your former partners siphoned off all the money when they left to open a pro surfing shop in Hawaii.<\/p>\n<p>Under these circumstances, a Chapter 7 is probably a good option. Your debts are more than you can unravel yourself and have reached a point where you can\u2019t pay them off. Your assets will require special handling to pay off your secured creditors, and you\u2019re going to need legal assistance to disprove any alleged fraud.<\/p>\n<h3>When LLC Chapter 7 Is NOT the Right Choice<\/h3>\n<p>You do not want to file a Chapter 7 if any of the following apply:<\/p>\n<ul>\n<li>Your LLC has almost no assets<\/li>\n<li>You are the only debtor (in a single-person LLC)<\/li>\n<li>All debts have <span data-term-id=\"58311638\">personal guarantees<\/span><\/li>\n<li>You want to keep the business operating after the bankruptcy<\/li>\n<\/ul>\n<p>It\u2019s common for solo practitioners to create an LLC to protect their\u00a0<span data-term-id=\"58311644\">personal liability<\/span>. For example, let\u2019s say you are a financial consultant and run your business out of a separate room in your house. Your <span data-term-id=\"58311642\">business assets<\/span> consist of a laptop and a briefcase. With clients paying you many months after you render services, you\u2019ve fallen behind on your business and <span data-term-id=\"58311661\">personal debts<\/span>. Your <span data-term-id=\"58311625\">business debts<\/span> mainly include travel expenses, computer subscriptions to keep your software up to date, and occasional seminars for your continuing education.<\/p>\n<p>In this case, a Chapter 7 would be a very bad idea. Selling your assets would get your creditors nothing, and shuttering your office would wipe out your ability to pay. You need a <span data-term-id=\"58311654\">repayment plan<\/span>, not a <span data-term-id=\"58311624\">liquidation<\/span>.<\/p>\n<h2>When You May Still Be Personally Liable for LLC Debts<\/h2>\n<p>Since an LLC is a separate <span data-term-id=\"58311655\">business entity<\/span> from its owners, unlike a <span data-term-id=\"58311649\">sole proprietorship<\/span>, the company&#8217;s debts will not be passed on to the owners. There are, however, some special circumstances where you may be personally liable for the debts incurred by the LLC. These include:<\/p>\n<h3><span data-term-id=\"58311638\">Personal Guarantees<\/span><\/h3>\n<p>If you give a <span data-term-id=\"58311638\">personal guarantee<\/span> for the <span data-term-id=\"58311625\">business debt<\/span>, you will be held liable. Even after the business receives <span data-term-id=\"58311666\">debt relief<\/span>, creditors can still come after your assets. It&#8217;s very important to review any debt agreements you sign on behalf of the LLC.<\/p>\n<p>Some common <span data-term-id=\"58311638\">personal guarantees<\/span> include:<\/p>\n<ul>\n<li>Commercial leases (landlords almost always require a <span data-term-id=\"58311638\">personal guarantee<\/span>)<\/li>\n<li>Bank loans and lines of credit<\/li>\n<li>Business <span data-term-id=\"58311639\">credit cards<\/span><\/li>\n<li>Equipment financing<\/li>\n<li>Major supplier accounts<\/li>\n<\/ul>\n<p>Taking on a <span data-term-id=\"58311638\">personal guarantee<\/span> increases your responsibility. If you personally guaranteed your LLC&#8217;s $5,000\/month commercial lease for 3 years but filed Chapter 7 and closed after 12 months, you&#8217;re still personally liable for the remaining lease payments.<\/p>\n<h3>Personal <span data-term-id=\"58311639\">Credit Cards<\/span> or Loans Used for Business<\/h3>\n<p>If you took out loans or <a href=\"https:\/\/www.findlaw.com\/bankruptcy\/what-is-bankruptcy\/can-filing-for-bankruptcy-clear-credit-card-debt-.html\">used your <span data-term-id=\"58311639\">credit card<\/span> to pay for the business<\/a>, you will be personally liable for those debts. These debts are in your name, and you provided personal assurance that you would repay them.<\/p>\n<p>Even if you spent money on behalf of the business and noted it as a business expense for tax purposes, the debt remains your\u00a0<span data-term-id=\"58311661\">personal debt<\/span>. This means you should use a business\u00a0<span data-term-id=\"58311639\">credit card<\/span> for business expenses and have the company reimburse you for those expenses on a personal credit card.<\/p>\n<h3>Certain Debts You&#8217;re Liable for by Law<\/h3>\n<p>The law requires owners to be liable for certain debts incurred by the LLC. These include unpaid employment and payroll taxes. You may also be personally liable for unpaid sales tax.<\/p>\n<p>Businesses collect point-of-sale taxes and withhold FICA, Medicare, and employee withholding taxes, reimbursing the government on a quarterly basis. This is known as a \u201ctrust fund\u201d since employers and business owners hold the money \u201cin trust\u201d for the government and their workers. If your business does not pay the taxes because of bankruptcy, you are personally liable to repay them to the government. If your LLC collected $15,000 in sales tax from customers but didn&#8217;t pay it to the state, you&#8217;re personally liable for that money even if the LLC dissolves.<\/p>\n<h3>Commingling Personal and <span data-term-id=\"58311656\">Business Finances<\/span><\/h3>\n<p>If you fail to separate your personal and <span data-term-id=\"58311656\">business finances<\/span>, creditors may come for your <span data-term-id=\"58311669\">personal property<\/span>. If creditors can show the <span data-term-id=\"58311634\">bankruptcy court<\/span> that you failed to comply with the formalities imposed on LLCs by <span data-term-id=\"58311677\">state law<\/span>, you can be held personally liable for the debts of the LLC.<\/p>\n<p>Red flags that lead to <span data-term-id=\"58311644\">personal liability<\/span> include:<\/p>\n<ul>\n<li>Using an LLC bank account to pay personal expenses (mortgage, groceries, etc.)<\/li>\n<li>Using a personal bank account to pay LLC expenses<\/li>\n<li>Never maintaining separate bank accounts<\/li>\n<li>No LLC operating agreement<\/li>\n<li>No corporate records, minutes, or documentation<\/li>\n<li>No annual meetings or formalities<\/li>\n<li>Treating <span data-term-id=\"58311664\">LLC assets<\/span> as your <span data-term-id=\"58311669\">personal property<\/span><\/li>\n<\/ul>\n<p>Courts may find the LLC is just your alter ego and disregard the corporate form, holding you personally liable for all LLC debts.<\/p>\n<h3>Fraud or &#8220;Piercing the <span data-term-id=\"58311653\">Corporate Veil<\/span>&#8220;<\/h3>\n<p>If a creditor can prove that the LLC was a sham or that you have <a href=\"https:\/\/www.findlaw.com\/criminal\/criminal-charges\/fraud.html\">fraudulently attempted to hide money<\/a> from creditors, they can come after your <span data-term-id=\"58311629\">personal assets<\/span> under the \u201c<a href=\"https:\/\/www.findlaw.com\/smallbusiness\/liability-and-insurance\/officer-and-director-liability-piercing-the-corporate-veil.html\">piercing the <span data-term-id=\"58311653\">corporate veil<\/span><\/a>\u201d theory.<\/p>\n<p>Courts may pierce the <span data-term-id=\"58311653\">corporate veil<\/span> if:<\/p>\n<ul>\n<li>LLC was severely undercapitalized from the start (formed with almost no money)<\/li>\n<li>Completely ignored corporate formalities (no records, agreements, meetings)<\/li>\n<li>Used LLC to evade existing personal obligations or debts<\/li>\n<li>Made fraudulent transfers or misrepresentations to creditors<\/li>\n<li>Treated LLC as your personal piggy bank<\/li>\n<\/ul>\n<p>If you formed an LLC and immediately transferred <span data-term-id=\"58311629\">personal assets<\/span> into it to avoid paying a personal creditor before filing for <span data-term-id=\"58311658\">LLC bankruptcy<\/span>, a court may find it fraudulent. If so, it will hold you personally liable.<\/p>\n<h2>If You&#8217;re Personally Liable for LLC Debts<\/h2>\n<p>If you find yourself personally liable for the debts of an LLC, you can also consider filing for <span data-term-id=\"58311628\">personal bankruptcy<\/span> to discharge any <span data-term-id=\"58311644\">personal liability<\/span> you may have. Filing bankruptcy for the LLC won&#8217;t protect you from <span data-term-id=\"58311644\">personal liability<\/span>. It\u2019s important to know when you should file under the company or personally.<\/p>\n<h3>File LLC <span data-term-id=\"58311623\">Chapter 7 Bankruptcy<\/span> If:<\/h3>\n<ul>\n<li>You have many creditors and complex debts<\/li>\n<li>You have significant assets<\/li>\n<li>You are facing litigation and aggressive collection action<\/li>\n<\/ul>\n<p>An LLC Chapter 7 filing might be best if you have many creditors, complicated debts, and substantial assets with limited use outside your business. <span data-term-id=\"58311624\">Liquidation<\/span> may offer the wisest option if this situation.<\/p>\n<h3>File Personal <span data-term-id=\"58311623\">Chapter 7 Bankruptcy<\/span> If:<\/h3>\n<ul>\n<li>You meet the <span data-term-id=\"58311671\">means test<\/span>, and your income is below the state median<\/li>\n<li>You have significant <span data-term-id=\"58311644\">personal liability<\/span> and <span data-term-id=\"58311638\">personal guarantees<\/span> on your debt<\/li>\n<li>You have few assets and want to keep your business open<\/li>\n<\/ul>\n<p>Having significant debt, with most or all of it carrying your\u00a0<span data-term-id=\"58311638\">personal guarantee<\/span>\u00a0of repayment, means that a\u00a0<span data-term-id=\"58311626\">business bankruptcy<\/span>\u00a0won\u2019t help you much.
