Do I have to file a 1099 form and pay my own taxes?\u201d If you\u2019re answering \u201cyes\u201d to the questions, you\u2019re probably an <span data-term-id=\"57313445\">independent contractor<\/span>.<\/li>\n<li>\u201cDo I have to work regular hours? Do I have to go to an office or log in at a set time? Do I get a W-2 form every year and file a 1040 to get a <span data-term-id=\"57313494\">federal <\/span><span data-term-id=\"57313453\">income tax<\/span> refund?\u201d If so, you\u2019re likely an employee.<\/li>\n<\/ul>\n<p>The\u00a0<span data-term-id=\"57313480\">Internal Revenue Service<\/span>\u00a0(<span data-term-id=\"57313447\">IRS<\/span>) and the\u00a0Labor Department (<span data-term-id=\"57313485\">DOL<\/span>)\u00a0each have separate criteria used to determine a <span data-term-id=\"57313459\">worker\u2019s status<\/span>. Even if your employer calls you an \u201c<span data-term-id=\"57313445\">independent contractor<\/span>\u201d and you can set your own hours may not mean you are one for <span data-term-id=\"57313467\">tax purposes<\/span>. The <span data-term-id=\"57313447\">IRS<\/span> and the <span data-term-id=\"57313479\">U.S. Department of Labor<\/span> (<span data-term-id=\"57313485\">DOL<\/span>), as well as other states, have devised classification tests to see whether your job meets the criteria for an \u201c<span data-term-id=\"57313445\">independent contractor<\/span>\u201d role.<\/p>\n<h3><span data-term-id=\"57313447\">IRS<\/span> <span data-term-id=\"57313486\">Common Law<\/span><span data-term-id=\"57313486\"> Rules<\/span><\/h3>\n<p>The <a href=\"https:\/\/www.irs.gov\/businesses\/small-businesses-self-employed\/independent-contractor-self-employed-or-employee\" target=\"_blank\" rel=\"noopener\"><span data-term-id=\"57313447\">IRS<\/span> <\/a>analyzes the\u00a0<span data-term-id=\"57313495\">employer-employee relationship<\/span> under three categories. No single factor determines whether an employee is a contractor. The categories are:<\/p>\n<ul>\n<li><strong>Behavioral<\/strong>: Does the company control what the worker does and how the job is performed? Can the worker come and go as they please? Who decides when a project is finished?<\/li>\n<li><strong>Financial<\/strong>: Does the worker use their <span data-term-id=\"57313450\">own tools<\/span>, or does the employer provide them? Are expenses reimbursed? What business costs are borne by the employer as part of their business operations?<\/li>\n<li><strong><span data-term-id=\"57313465\">Type of Relationship<\/span><\/strong>: Does the employee receive typical <span data-term-id=\"57313477\">employee benefits<\/span> (pension, insurance, vacation pay)? Is there a <span data-term-id=\"57313458\">written contract<\/span> that outlines exactly what the relationship shall be? Is the work performed an <span data-term-id=\"57313488\">integral part<\/span> of business operations?<\/li>\n<\/ul>\n<p>The answers to questions like these are analyzed to determine classification.<\/p>\n<h3><span data-term-id=\"57313485\">DOL<\/span> Economic Reality Test<\/h3>\n<p><a href=\"https:\/\/www.dol.gov\/agencies\/whd\/fact-sheets\/13-flsa-employment-relationship\" target=\"_blank\" rel=\"noopener\">This is a six-factor analysis<\/a>. As with the\u00a0<span data-term-id=\"57313447\">IRS<\/span>\u00a0test, no single factor determines whether a worker is an employee or a\u00a0contractor. The factors focus on:<\/p>\n<ul>\n<li><strong>Opportunity for Profit or Loss<\/strong>: Does the worker\u2019s own decision-making affect their profit\/loss ability? In other words, does a worker make the decisions that increase business opportunities, or are they separate from obtaining clients and making advertising decisions?<\/li>\n<li><strong>Investments by Worker and Employer<\/strong>: Does the worker contribute to the economic cost of business operations? Do they support the growth of the business in ways other than by daily work?<\/li>\n<li><strong><span data-term-id=\"57313489\">Degree of Control<\/span><\/strong>: Examines the extent of control the employer has over hiring, firing, disciplining, and terminating the worker. What level of freedom does the worker enjoy in their hours, workplace, attire, and other aspects of employment?<\/li>\n<li><strong>Permanence of the Relationship<\/strong>: Long-term vs. short-term does not necessarily imply a worker vs. contractor distinction. The test assesses whether the relationship is similar to other permanent relationships with the company (such as seasonal employees) or to other contracted workers.<\/li>\n<li><strong><span data-term-id=\"57313488\">Integral Part<\/span> of Business<\/strong>: Is the worker doing something normally part of the business operations, such as a baker who makes specialty cupcakes for a bakery? Were they hired to perform a specialty function not usually provided by the business, such as a welder hired to repair the baker\u2019s oven?<\/li>\n<li><strong>Skill and Initiative:<\/strong> Does the worker use their <span data-term-id=\"57313487\">specialized skills<\/span> independently to develop their own business or work base? The level of skill is not critical. For instance, a highly-skilled writer could be an independent journalist pitching articles to a wide variety of publications, or a writer working for a single company that accepts assignments.<\/li>\n<\/ul>\n<p>Answers from these factors are used to define the work classification.<\/p>\n<h3>ABC Test<\/h3>\n<p>The ABC test is a strict, three-pronged test used by many states, including Alaska, Arkansas, California, Connecticut, Delaware, Georgia, Hawaii, Illinois, Indiana, Kansas, Louisiana, Maine, Maryland, Massachusetts, Nebraska, Nevada, New Hampshire, New Jersey, New Mexico, Ohio, Oregon, Utah, Vermont, Washington, and West Virginia. In these states, a worker is presumed to be an employee unless they meet all three prongs of the test:<\/p>\n<ul>\n<li>They must be free of company control<\/li>\n<li>They must perform work outside the company\u2019s usual business<\/li>\n<li>They must customarily engage in an independently established trade<\/li>\n<\/ul>\n<p>A high level of control can render an\u00a0<span data-term-id=\"57313469\">independent contractor<\/span><span data-term-id=\"57313469\"> agreement<\/span> invalid. The landmark 9th Circuit case <a href=\"https:\/\/caselaw.findlaw.com\/court\/us-9th-circuit\/1676633.html\" target=\"_blank\" rel=\"noopener\"><em>Alexander v. FedEx Ground Package Delivery System<\/em><\/a> outlines this very clearly. In <em>Alexander<\/em>, FedEx drivers were classified as \u201ccontractors\u201d by FedEx, and had a <span data-term-id=\"57313458\">written contract<\/span> stating that \u201c[N]o officer, agent or employee of FedEx\u2026shall have the authority to prescribe hours of work, whether or when the [driver] is to take breaks, what route the [driver] is to follow, or other details of performance.\u201d<\/p>\n<p>In practice, FedEx exercised strict control over its drivers, including when they must accept packages, the hours in which they must be delivered, and when trucks must be at the terminal for pickup and loading. FedEx had sole discretion over when a route could be altered and whether a driver could acquire more customers per route. FedEx also controlled drivers\u2019 attire and grooming, and could send them home for poor appearance.<\/p>\n<p>The 9th Circuit ruled that based on the extensive level of control exerted over the drivers and the minimal freedom for \u201cprofit or loss\u201d afforded by the contract, the FedEx drivers were employees, not contractors, and ordered FedEx to treat them as such. The court noted that \u201cthe drivers look like FedEx employees, act like FedEx employees, [and] are paid like FedEx employees.\u201d<\/p>\n<h3>Examples of Industries With Classification Issues<\/h3>\n<p>If you work in any of these jobs, you could have some classification questions. Take a look at what you do and what your employer wants you to do if you are:<\/p>\n<ul>\n<li>Gig workers (rideshare, delivery drivers)<\/li>\n<li>Healthcare workers (traveling nurses, locum tenens physicians)<\/li>\n<li>Tech and IT (coders, developers, consultants)<\/li>\n<li>Realtors and real estate brokers<\/li>\n<li>Construction and subcontractors (specialty workers and finishers)<\/li>\n<li>Creative workers (writers, designers)<\/li>\n<\/ul>\n<p>This is not an exhaustive list.<\/p>\n<h2>Worker <span data-term-id=\"57313449\">Misclassification<\/span><\/h2>\n<p>Employers may classify workers as <span data-term-id=\"57313445\">independent contractors<\/span> to evade financial and legal obligations. <span data-term-id=\"57313449\">Misclassification<\/span> of workers is a common but illegal practice. The <span data-term-id=\"57313479\">U.S. Department of Labor<\/span> (<span data-term-id=\"57313485\">DOL<\/span>) ordered a medical staffing agency to pay $7.2 million in back wages and damages for having\u00a0<a href=\"https:\/\/www.dol.gov\/newsroom\/releases\/whd\/whd20220127\" target=\"_blank\" rel=\"noopener\"><span data-term-id=\"57313446\">misclassified<\/span> employees as independent workers<\/a>. State and <span data-term-id=\"57313484\">federal laws<\/span> prohibit <span data-term-id=\"57313463\">misclassifying<\/span><span data-term-id=\"57313463\"> workers<\/span>, and <span data-term-id=\"57313462\">business owners<\/span> who intentionally do so to avoid taxes may be prosecuted for tax fraud.<\/p>\n<p>The <span data-term-id=\"57313457\">Fair Labor Standards Act<\/span> does not cover <span data-term-id=\"57313445\">independent contractors<\/span>. This <span data-term-id=\"57313484\">federal law<\/span> sets <span data-term-id=\"57313464\">minimum wages<\/span>, work hours, and overtime benefits for employees. It also protects employees in <span data-term-id=\"57313449\">misclassification<\/span> cases. Two companies that operated quarries violated the <span data-term-id=\"57313457\">Fair Labor Standards Act<\/span> when they\u00a0<a href=\"https:\/\/www.courtlistener.com\/recap\/gov.uscourts.gand.287860\/gov.uscourts.gand.287860.1.0_1.pdf\" target=\"_blank\" rel=\"noopener\">classified delivery drivers as <span data-term-id=\"57313445\">independent contractors<\/span><\/a>, according to a 2021 lawsuit.<\/p>\n<h3><span data-term-id=\"57313449\">Misclassification<\/span> Consequences for Employees<\/h3>\n<p>If employers <span data-term-id=\"57313463\">misclassify<\/span><span data-term-id=\"57313463\"> workers<\/span>, they can face financial penalties. Workers can suffer other financial fallout. Being classed as an <span data-term-id=\"57313445\">independent contractor<\/span> means workers have all the burdens of being a contractor and few of the perks. They still have to clock in and out as if they were employees, but lose the benefits that come with being employees. For example:<\/p>\n<ul>\n<li>Contracted workers do not have <span data-term-id=\"57313471\">health insurance<\/span>, pensions, or paid sick leave, even in states that mandate it<\/li>\n<li>They are not entitled to overtime pay or <span data-term-id=\"57313464\">minimum wage<\/span><\/li>\n<li>At tax time, they must pay self-<span data-term-id=\"57313451\">employment tax<\/span> and FICA<\/li>\n<li>Unless they pay into the <span data-term-id=\"57313466\">unemployment tax<\/span> themselves, they will not have unemployment benefits<\/li>\n<li>Contractors can be eligible for <span data-term-id=\"57313454\">workers\u2019 compensation<\/span> in some cases, but most states will not cover their injuries if they are hurt on the job<\/li>\n<li>Contractors may not have protection under the NLRA and may not be covered under the Civil Rights Act<\/li>\n<\/ul>\n<p><span data-term-id=\"57313493\">Self-employed individuals<\/span> should be aware of these facts going in. California gig workers recently obtained the right to join the Service Employees International Union (SEIU). The average worker may not realize they are \u201ccontractors\u201d until they file their <span data-term-id=\"57313496\">tax returns<\/span> and find out they owe a lot.<\/p>\n<h3>What To Do if You\u2019re <span data-term-id=\"57313446\">Misclassified<\/span><\/h3>\n<p>If you think you\u2019ve been <span data-term-id=\"57313446\">misclassified<\/span>, speak with your employer if you can. If your <span data-term-id=\"57313490\">written agreement<\/span> gave you <span data-term-id=\"57313482\">independent contractor<\/span><span data-term-id=\"57313482\"> status<\/span> and you\u2019ve been ordered to work 9-5 and wear a uniform, you need clarification on your status.<\/p>\n<p>If you don\u2019t get a good response, you can report your employer to the <span data-term-id=\"57313447\">IRS<\/span>. Employees <span data-term-id=\"57313446\">misclassified<\/span> as contractors can file <span data-term-id=\"57313483\">Form SS-8<\/span>\u00a0to request an\u00a0<span data-term-id=\"57313447\">IRS<\/span>\u00a0review of their tax status. You will describe your job and what you do. The <span data-term-id=\"57313447\">IRS<\/span> will review your answers and then contact your employer for their side of the story. The <span data-term-id=\"57313447\">IRS<\/span> then makes a determination of whether you are an employee or not.<\/p>\n<p>If they decide you are an employee, you can file a separate form requesting your uncollected <span data-term-id=\"57313448\">Social Security<\/span> and Medicare payments.
