Understanding these federal protections is an important part of\u00a0<span data-term-id=\"57035862\">financial planning<\/span>\u00a0and\u00a0<span data-term-id=\"57035840\">asset protection<\/span><span data-term-id=\"57035840\"> planning<\/span>.<\/p>\n<p>The key protection is known as the \u201c<a href=\"https:\/\/codes.findlaw.com\/us\/title-29-labor\/29-usc-sect-1056\/#:~:text=1)%20Each%20pension%20plan%20shall%20provide%20that%20benefits%20provided%20under%20the%20plan%20may%20not%20be%20assigned%20or%20alienated.\" target=\"_blank\" rel=\"noopener\">anti-alienation rule<\/a>.\u201d The rule states that &#8220;each pension plan shall provide that benefits provided under the plan may not be assigned or alienated.&#8221; This keeps a creditor who wins a civil judgment against you from\u00a0garnishing, attaching, or seizing your 401(k) funds.<\/p>\n<p><span data-term-id=\"57035818\">ERISA<\/span> is <span data-term-id=\"57035822\">federal law<\/span> and overrides conflicting state rules. There\u2019s no limit on the amount of this protection. Regardless of the amount, your entire 401(k) balance is covered as long as it remains inside the plan. That coverage continues even after you leave your employer.<\/p>\n<p>If you roll your 401(k) into an <span data-term-id=\"57035816\">IRA<\/span> when you change jobs or retire, you may be moving from a federally protected account to one where protection depends on your state. It\u2019s a good idea to double-check before making any moves.<\/p>\n<p>Governmental plans and church-sponsored plans often fall <a href=\"https:\/\/uscode.house.gov\/view.xhtml?req=granuleid:USC-2000-title29-section1003&amp;num=0&amp;edition=2000\" target=\"_blank\" rel=\"noopener\">outside <span data-term-id=\"57035818\">ERISA<\/span> coverage<\/a>. If you are a participant, make sure to review the plan documents, check your <span data-term-id=\"57035821\">state laws<\/span>, or seek advice from a <a href=\"https:\/\/lawyers.findlaw.com\/consumer-protection\/?fli=dcta\" target=\"_blank\" rel=\"noopener\"><span data-term-id=\"57035853\">legal professional<\/span><\/a>.<\/p>\n<h2><span data-term-id=\"57035855\">IRA<\/span><span data-term-id=\"57035855\"> Protection<\/span> Under <span data-term-id=\"57035821\">State Law<\/span><\/h2>\n<p>Unlike 401(k)s and other <span data-term-id=\"57035859\">ERISA<\/span><span data-term-id=\"57035859\">-qualified plans<\/span>, the protection does not cover <a href=\"https:\/\/www.findlaw.com\/socialsecurity\/retirement-planning.html\"><span data-term-id=\"57035834\">Individual <\/span><span data-term-id=\"57035817\">Retirement Accounts<\/span> (<span data-term-id=\"57035816\">IRAs<\/span>)<\/a>, including <span data-term-id=\"57035823\">Roth <\/span><span data-term-id=\"57035816\">IRAs<\/span>. There is no federal rule shielding your <span data-term-id=\"57035858\">IRA<\/span><span data-term-id=\"57035858\"> accounts<\/span> from lawsuits. The protection of your <span data-term-id=\"57035816\">IRA<\/span> depends on the laws of the state where you live, which can vary.<\/p>\n<p>Some states extend full protection to <span data-term-id=\"57035816\">IRA<\/span> funds. For instance,\u00a0<a href=\"https:\/\/codes.findlaw.com\/fl\/title-xv-homestead-and-exemptions\/fl-st-sect-222-21\/\" target=\"_blank\" rel=\"noopener\">Florida exempts <span data-term-id=\"57035816\">IRA<\/span> assets<\/a>\u00a0from creditor claims.\u00a0<a href=\"https:\/\/codes.findlaw.com\/tx\/property-code\/prop-sect-42-0021\/\" target=\"_blank\" rel=\"noopener\">Texas<\/a> and Arizona offer similarly broad protections for civil judgment creditors outside of bankruptcy. In these states, your <span data-term-id=\"57035816\">IRA<\/span> is often beyond the reach of a judgment creditor.<\/p>\n<p>Other states take a more limited approach. Some protect only the portion of your <span data-term-id=\"57035816\">IRA<\/span> that a court considers &#8220;reasonably necessary&#8221; for retirement, based on your age, income, and expected needs.\u00a0For example, <a href=\"https:\/\/codes.findlaw.com\/ca\/code-of-civil-procedure\/ccp-sect-704-115\/\" target=\"_blank\" rel=\"noopener\"><span data-term-id=\"57035827\">California<\/span><\/a>\u00a0exempts\u00a0<span data-term-id=\"57035816\">IRA<\/span>\u00a0funds only to the extent necessary to support the judgment debtor and their dependents in retirement.<\/p>\n<p>Some jurisdictions set a hard dollar cap on what&#8217;s exempt.\u00a0<a href=\"https:\/\/codes.findlaw.com\/va\/title-34-homestead-and-other-exemptions\/va-code-sect-34-34\/\" target=\"_blank\" rel=\"noopener\">Virginia<\/a> ties its <span data-term-id=\"57035816\">IRA<\/span> <span data-term-id=\"57035842\">exemption<\/span> to the federal bankruptcy limit. Your full <span data-term-id=\"57035816\">IRA<\/span> balance is not protected. They know the relevant laws in your state and will explain how to best protect your <span data-term-id=\"57035816\">IRA<\/span> funds.<\/p>\n<h2>Major Exceptions: When Creditors Can Take <span data-term-id=\"57035831\">Retirement Funds<\/span><\/h2>\n<p>Several types of creditors can reach <span data-term-id=\"57035817\">retirement accounts<\/span> that would otherwise be completely off-limits. Let\u2019s take a look at what you need to watch out for.<\/p>\n<h3>The <span data-term-id=\"57035836\">IRS<\/span><\/h3>\n<p>The <span data-term-id=\"57035836\">IRS<\/span> operates outside the rules that apply to ordinary creditors. Under\u00a0the <a href=\"https:\/\/codes.findlaw.com\/us\/title-26-internal-revenue-code\/26-usc-sect-6331\/\" target=\"_blank\" rel=\"noopener\">Internal Revenue Code<\/a>, the agency has broad authority to levy against a taxpayer&#8217;s property, including\u00a0<span data-term-id=\"57035817\">retirement accounts<\/span>\u00a0such as 401(k)s and <span data-term-id=\"57035816\">IRAs<\/span>. Administrative policies in the <span data-term-id=\"57035836\">IRS<\/span> treat <span data-term-id=\"57035817\">retirement accounts<\/span> as a last resort and require a finding of \u201cflagrant conduct\u201d before levying a <span data-term-id=\"57035817\">retirement account<\/span>. This policy is only set out in the Internal Revenue Manual and does not carry the force of law.\u00a0<a href=\"https:\/\/codes.findlaw.com\/us\/title-26-internal-revenue-code\/26-usc-sect-6331\/#:~:text=%2D%2DIf%20any%20person%20liable,rights%20to%20property%20(except%20such\" target=\"_blank\" rel=\"noopener\"><span data-term-id=\"57035822\">Federal laws<\/span><\/a>\u00a0authorize the Secretary to collect owed back taxes by levying upon all your property and rights to property.\u00a0<\/p>\n<h3>Divorce and Qualified Domestic Relations Orders (QDROs)<\/h3>\n<p>Divorce is another situation where <span data-term-id=\"57035818\">ERISA<\/span> protections do not apply. A court can issue a\u00a0<a href=\"https:\/\/uscode.house.gov\/view.xhtml?req=Child+Support&amp;f=treesort&amp;num=366\" target=\"_blank\" rel=\"noopener\">Qualified Domestic Relations Order (QDRO)<\/a>\u00a0as part of a divorce or legal separation. A QDRO grants a spouse, former spouse, child, or other dependent the right to a portion of your retirement benefits.<\/p>\n<h3><span data-term-id=\"57035851\">Child Support<\/span> and Alimony<\/h3>\n<p>Court-ordered domestic support obligations, including <a href=\"https:\/\/www.findlaw.com\/family\/divorce\/spousal-support-alimony-basics.html\"><span data-term-id=\"57035851\">child support<\/span> and alimony<\/a>, can also reach your <span data-term-id=\"57035829\">retirement savings<\/span>. These obligations carry significant legal weight and may be enforced against both <span data-term-id=\"57035818\">ERISA<\/span>-covered accounts and <span data-term-id=\"57035816\">IRAs<\/span>, depending on applicable state and <span data-term-id=\"57035822\">federal law<\/span>.<\/p>\n<h3>Federal Criminal Forfeiture<\/h3>\n<p>If <span data-term-id=\"57035831\">retirement funds<\/span> or other assets, such as <span data-term-id=\"57035826\">real estate<\/span>, are connected to criminal conduct, the <span data-term-id=\"57035863\">federal government<\/span> may seize them through forfeiture proceedings. This applies regardless of the account type. Courts have also recognized an\u00a0<a href=\"https:\/\/caselaw.findlaw.com\/court\/us-supreme-court\/493\/365.html\" target=\"_blank\" rel=\"noopener\">exception to <span data-term-id=\"57035818\">ERISA<\/span>&#8216;s protections<\/a>\u00a0when contributions to a plan were made with the specific intent to defraud creditors.<\/p>\n<h2><span data-term-id=\"57035846\">Inherited <\/span><span data-term-id=\"57035816\">IRAs<\/span><\/h2>\n<p>If you&#8217;ve inherited an <span data-term-id=\"57035816\">IRA<\/span> from someone other than a spouse, be aware that it receives essentially no federal <span data-term-id=\"57035835\">creditor protection<\/span>.<\/p>\n<p>In\u00a0<a href=\"https:\/\/caselaw.findlaw.com\/court\/us-supreme-court\/13-299.html\" target=\"_blank\" rel=\"noopener\"><em>Clark v. Rameker (2014)<\/em><\/a>,\u00a0the U.S. Supreme Court ruled unanimously that an <span data-term-id=\"57035846\">inherited <\/span><span data-term-id=\"57035816\">IRA<\/span> does not qualify as <span data-term-id=\"57035831\">retirement funds<\/span> under <span data-term-id=\"57035822\">federal law<\/span>. The Court pointed to three reasons:<\/p>\n<ul>\n<li>You can never contribute additional money to an <span data-term-id=\"57035846\">inherited <\/span><span data-term-id=\"57035816\">IRA<\/span><\/li>\n<li>You must take <span data-term-id=\"57035838\">distributions<\/span> regardless of your age or retirement status<\/li>\n<li>You can withdraw the entire balance at any time without penalty<\/li>\n<\/ul>\n<p>The Court found the account functions more like accessible cash than actual <span data-term-id=\"57035829\">retirement savings<\/span>.<\/p>\n<p>Some states offer protections beyond those of <span data-term-id=\"57035822\">federal law<\/span>. In response to the ruling in\u00a0<em>Clark,<\/em>\u00a0a number of states enacted specific laws or issued state court decisions protecting <span data-term-id=\"57035846\">inherited <\/span><span data-term-id=\"57035816\">IRAs<\/span> from creditor claims, such as under\u00a0<a href=\"https:\/\/www.flsenate.gov\/Laws\/Statutes\/2024\/222.21\" target=\"_blank\" rel=\"noopener\">Florida law<\/a>. Contact a local <a href=\"https:\/\/lawyers.findlaw.com\/consumer-protection\/?fli=dcta\" target=\"_blank\" rel=\"noopener\">consumer protection attorney<\/a> to ask about how your state treats <span data-term-id=\"57035846\">inherited <\/span><span data-term-id=\"57035816\">IRAs<\/span>.<\/p>\n<p>Another exception is a surviving spouse who rolls into their own <span data-term-id=\"57035816\">IRA<\/span>. If a surviving spouse treats an <span data-term-id=\"57035846\">inherited <\/span><span data-term-id=\"57035816\">IRA<\/span> as their own, it retains the same protections as other <span data-term-id=\"57035817\">retirement accounts<\/span>. This is because the spousal <span data-term-id=\"57035825\">rollover<\/span> of the <span data-term-id=\"57035846\">inherited <\/span><span data-term-id=\"57035816\">IRA<\/span> restores the three characteristics that the Court found were absent in <em>Clark<\/em>.<\/p>\n<p>This issue has <span data-term-id=\"57035828\">estate planning<\/span> implications. If you plan to leave <span data-term-id=\"57035817\">retirement accounts<\/span> to your children, simply naming them as <span data-term-id=\"57035856\">beneficiaries<\/span> does not pass along the <span data-term-id=\"57035835\">creditor protection<\/span>. An\u00a0<a href=\"https:\/\/lawyers.findlaw.com\/estate-planning\/?fli=dcta\" target=\"_blank\" rel=\"noopener\"><span data-term-id=\"57035828\">estate planning<\/span> attorney<\/a>\u00a0can provide an <span data-term-id=\"57035832\">asset protection<\/span><span data-term-id=\"57035832\"> trust<\/span> to shield an <span data-term-id=\"57035846\">inherited <\/span><span data-term-id=\"57035816\">IRA<\/span> from creditors.<\/p>\n<h2>Once Funds Are Distributed, Protection Ends<\/h2>\n<p>Withdrawing <a href=\"https:\/\/www.findlaw.com\/socialsecurity\/retirement-planning.html\"><span data-term-id=\"57035831\">retirement funds<\/span><\/a> to pay off a creditor for a lawsuit is often not your best option. The legal protection applies to money held inside the account, which disappears the moment you take it out of your <span data-term-id=\"57035817\">retirement account<\/span>.<\/p>\n<p>Here&#8217;s an example. Say you&#8217;re facing a $50,000 civil judgment. Under pressure to resolve it quickly, you withdraw funds from your 401(k) and deposit them into your checking account. Before you can pay the creditor, they <span data-term-id=\"57035841\">garnish<\/span> your checking account. Now you&#8217;ve lost the money and possibly activated a 10% early withdrawal penalty and ordinary income tax on the full <span data-term-id=\"57035838\">distribution<\/span>. Depending on your federal tax bracket and state income tax rate, that combination could easily cost you $16,000 or more in taxes and penalties alone.<\/p>\n<p>In most cases, the better approach is to leave the funds in the 401(k) account. You can formally assert your <span data-term-id=\"57035842\">exemption<\/span> and let the creditor challenge it in court.<\/p>\n<p>There are exceptions to watch out for. Some states protect pension income even after <span data-term-id=\"57035838\">distribution<\/span>, but this only applies if those funds remain in a separate, traceable account.\u00a0<a href=\"https:\/\/www.ssa.gov\/OP_Home\/ssact\/title02\/0207.htm\" target=\"_blank\" rel=\"noopener\">Social Security benefits<\/a>\u00a0are strongly protected by <span data-term-id=\"57035822\">federal law<\/span>, but government creditors such as the <span data-term-id=\"57035836\">IRS<\/span>,\u00a0<span data-term-id=\"57035851\">child support<\/span> enforcement agencies, and federal student loan collectors\u00a0can still access them.<\/p>\n<h2>Alternatives to Withdrawing <span data-term-id=\"57035831\">Retirement Funds<\/span>\u00a0<\/h2>\n<p>If you&#8217;re dealing with a lawsuit, a judgment, or aggressive debt collection, there are several options worth exploring before you consider withdrawing your <span data-term-id=\"57035817\">retirement account<\/span>.<\/p>\n<ul>\n<li><strong>Negotiate a settlement<\/strong>:\u00a0Many creditors prefer a reduced lump-sum settlement or a structured payment plan to costly, time-consuming litigation. This can both save you money and give you breathing space.<\/li>\n<li><strong>Formally assert your <span data-term-id=\"57035842\">exemption<\/span><\/strong>:\u00a0Once you claim that your <span data-term-id=\"57035831\">retirement funds<\/span> are exempt under applicable law, a creditor must go to court to challenge that claim. In most cases, creditors would rather not pursue costly litigation against a well-founded <span data-term-id=\"57035842\">exemption<\/span>.<\/li>\n<li><strong>Consider bankruptcy<\/strong>: <a href=\"https:\/\/www.findlaw.com\/bankruptcy\/what-is-bankruptcy\/is-your-401-k-or-ira-protected-in-bankruptcy.html\">Chapter 7 bankruptcy<\/a>\u00a0can discharge many types of unsecured debt while preserving <span data-term-id=\"57035818\">ERISA<\/span>-protected <span data-term-id=\"57035817\">retirement accounts<\/span>. The <a href=\"https:\/\/www.congress.gov\/bill\/109th-congress\/senate-bill\/256\" target=\"_blank\" rel=\"noopener\"><span data-term-id=\"57035847\">Bankruptcy Abuse Prevention and Consumer Protection Act<\/span>\u00a0(BAPCPA)<\/a> strengthened protections for\u00a0<span data-term-id=\"57035817\">retirement accounts<\/span>\u00a0in bankruptcy proceedings by adding an\u00a0<span data-term-id=\"57035842\">exemption<\/span>\u00a0of up to a certain amount\u00a0from the bankruptcy estate for traditional and <span data-term-id=\"57035823\">Roth <\/span><span data-term-id=\"57035816\">IRA<\/span> assets. BAPCPA also excluded <span data-term-id=\"57035818\">ERISA<\/span>-covered plans from the bankruptcy estate.<\/li>\n<li><strong>Pay down debt gradually from wages<\/strong>: If the debt is manageable over time, paying it down from your regular income could be the simplest step. You can manage your debt while leaving your <span data-term-id=\"57035817\">retirement account<\/span> protected.<\/li>\n<\/ul>\n<p>A creditor who wins a civil judgment against you does not immediately gain access to your <span data-term-id=\"57035831\">retirement funds<\/span>. Enforcing a judgment against exempt assets such as your <span data-term-id=\"57035817\">retirement account<\/span> is a separate legal process.
