Another advantage to buyers is the broker&#8217;s ability to secure financing, such as a <a href=\"https:\/\/www.findlaw.com\/smallbusiness\/starting-a-business\/applying-for-a-loan-do-s-and-don-ts.html\"><strong><span data-term-id=\"27001532\">small business<\/span> loan<\/strong><\/a>. Buyers may find <a href=\"https:\/\/www.findlaw.com\/smallbusiness\/starting-a-business\/buying-a-business-due-diligence-checklist.html\" target=\"_blank\" rel=\"noopener\"><strong>FindLaw&#8217;s <span data-term-id=\"27001507\">Due Diligence<\/span> Checklist<\/strong><\/a> regarding buying a business helpful as they prepare to purchase an existing company.<\/p>\n<h2><strong>Broker <span data-term-id=\"27001527\">Listing Agreement<\/span> Basics<\/strong><\/h2>\n<p>When a <span data-term-id=\"27001532\">small <\/span><span data-term-id=\"27001529\">business<\/span><span data-term-id=\"27001529\"> owner<\/span> and a broker decide to work together, they enter into a <a href=\"https:\/\/www.findlaw.com\/smallbusiness\/business-contracts-forms\/forms-contracts-a-to-z.html\" target=\"_blank\" rel=\"noopener\"><strong>broker <span data-term-id=\"27001527\">listing agreement<\/span><\/strong><\/a>,\u00a0also called a client <span data-term-id=\"27001525\">engagement agreement<\/span>. The <span data-term-id=\"27001527\">listing agreement<\/span> is a <a href=\"https:\/\/dictionary.findlaw.com\/definition\/contract.html\" target=\"_blank\" rel=\"noopener\"><strong>contract <\/strong><\/a>between the <span data-term-id=\"27001529\">business owner<\/span>(s) and the broker. In it, the <span data-term-id=\"27001529\">business owner<\/span> or <span data-term-id=\"27001540\">prospective buyer<\/span> is the <a href=\"https:\/\/dictionary.findlaw.com\/definition\/principal.html\" target=\"_blank\" rel=\"noopener\"><strong>principal<\/strong><\/a>. The broker is the principal&#8217;s <a href=\"https:\/\/dictionary.findlaw.com\/definition\/agent.html\" target=\"_blank\" rel=\"noopener\"><strong>agent<\/strong><\/a>.<\/p>\n<p>The <span data-term-id=\"27001527\">listing agreement<\/span> sets out the owners&#8217; and brokers&#8217; various agreements and obligations. While the entire agreement is important, it is critical the parties understand and clarify the following:<\/p>\n<ul>\n<li>\n<p>The <span data-term-id=\"27001527\">listing agreement<\/span>&#8216;s duration<\/p>\n<\/li>\n<li>\n<p>Whether the agreement has a \u201ctail&#8221;<\/p>\n<\/li>\n<li>\n<p>The <span data-term-id=\"27001513\">broker&#8217;s <\/span><a href=\"https:\/\/dictionary.findlaw.com\/definition\/commission.html\" target=\"_blank\" rel=\"noopener\"><strong><span data-term-id=\"27001513\">commission<\/span><\/strong><\/a> and any <span data-term-id=\"27001509\">upfront fees<\/span><\/p>\n<\/li>\n<li>\n<p>How and under what circumstances the parties may terminate the <span data-term-id=\"27001527\">listing agreement<\/span><\/p>\n<\/li>\n<\/ul>\n<p>This section describes these provisions in detail, along with several other considerations.<\/p>\n<h3><strong><span data-term-id=\"27001527\">Listing Agreement<\/span> Duration and Fee Tails<\/strong><\/h3>\n<p>An essential part of any contract is its duration. The <span data-term-id=\"27001529\">business owner<\/span> and broker must discuss and confirm the <span data-term-id=\"27001527\">listing agreement<\/span>&#8216;s duration before agreeing to the contract.<\/p>\n<p>The agreement&#8217;s duration affects other critical contractual provisions. For example, suppose a <span data-term-id=\"27001532\">small <\/span><span data-term-id=\"27001529\">business<\/span><span data-term-id=\"27001529\"> owner<\/span> and a broker enter into a one-year <span data-term-id=\"27001527\">listing agreement<\/span>. During that\u00a0period, the broker introduces several qualified <span data-term-id=\"27001533\">potential buyers<\/span> to the <span data-term-id=\"27001532\">small <\/span><span data-term-id=\"27001529\">business<\/span><span data-term-id=\"27001529\"> owner<\/span>. For one reason or another, the <span data-term-id=\"27001532\">small <\/span><span data-term-id=\"27001529\">business<\/span><span data-term-id=\"27001529\"> owner<\/span> and broker fail to sell the business. After one year, the broker has not yet found a buyer, and the <span data-term-id=\"27001527\">listing agreement<\/span> expires.<\/p>\n<p>After the contract expires, the <span data-term-id=\"27001532\">small <\/span><span data-term-id=\"27001529\">business<\/span><span data-term-id=\"27001529\"> owner<\/span> reaches out to one of the qualified <span data-term-id=\"27001533\">potential buyers<\/span> the broker introduced to them. One month after the contract expires, the <span data-term-id=\"27001532\">small <\/span><span data-term-id=\"27001529\">business<\/span><span data-term-id=\"27001529\"> owner<\/span> agrees to sell their business to the buyer. They close the deal shortly thereafter.<\/p>\n<p>Done deal, right? Not quite. Most <span data-term-id=\"27001527\">listing agreements<\/span> contain a provision called a \u201ctail.&#8221; If the <span data-term-id=\"27001527\">listing agreement<\/span> contains a tail, the broker can collect a commission fee if the <span data-term-id=\"27001529\">business owner<\/span> sells the business within a certain period after the agreement expires.<\/p>\n<p>Often, the broker may only collect the fee if the <span data-term-id=\"27001529\">business owner<\/span> sold the business to someone the broker introduced to them. This prevents <span data-term-id=\"27001529\">business owners<\/span> from slow-playing a sale to avoid paying a broker the commission they\u00a0earned.<\/p>\n<p>Both parties should\u00a0discuss and agree to the <span data-term-id=\"27001527\">listing agreement<\/span>&#8216;s duration and tail, if any. Regarding the tail, the parties should determine how long the tail lasts and what exactly an introduction\u00a0means. Does an introduction mean the broker gave the <span data-term-id=\"27001529\">business owner<\/span> a <span data-term-id=\"27001533\">potential buyer<\/span>&#8216;s contact information? Does it mean setting up a formal meeting or negotiation about a sale?\u00a0\u00a0<\/p>\n<p>The definition or understanding of the tail&#8217;s length and an introduction could mean a difference of thousands of dollars for both the broker and the <span data-term-id=\"27001529\">business owner<\/span>. Therefore,\u00a0an agreement\u00a0between the parties before entering into the <span data-term-id=\"27001527\">listing agreement<\/span> is essential.<\/p>\n<h3><strong><span data-term-id=\"27001513\">Broker Commissions<\/span> and <span data-term-id=\"27001538\">Retainer<\/span> Fees<\/strong><\/h3>\n<p>As you might expect, brokers do not work for free. A zealous broker can provide significant value to <span data-term-id=\"27001540\">prospective buyers<\/span> and sellers, often reflected in the\u00a0<span data-term-id=\"27001521\">final sale price<\/span>.<\/p>\n<p>Most brokers work on a commission basis. This means they earn a percentage of the business&#8217;s <span data-term-id=\"27001521\">final sale price<\/span> as payment,\u00a0also called a \u201c<span data-term-id=\"27001514\">success fee<\/span>.&#8221;\u00a0Brokers&#8217; commissions vary for <span data-term-id=\"27001532\">small business<\/span> sales and may range from six to 20 percent of the <span data-term-id=\"27001521\">final sale price<\/span>.<\/p>\n<p>Some brokers use a tiered commission rate for <span data-term-id=\"27001524\">larger <\/span><span data-term-id=\"27001526\">business<\/span><span data-term-id=\"27001526\"> purchases<\/span> or sales. For example, they may take 10 percent of the first $1 million, eight percent of the second $1 million, six percent of the third $1 million, etc.<\/p>\n<p>Another important aspect of a <span data-term-id=\"27001513\">broker&#8217;s commission<\/span> is its basis. It&#8217;s common for brokers to base their commission on the <span data-term-id=\"27001521\">final sale price<\/span>, but\u00a0some brokers\u00a0base their commission on the transaction&#8217;s total value.<\/p>\n<p>The transaction&#8217;s total value may include, for example, the business&#8217;s <a href=\"https:\/\/dictionary.findlaw.com\/definition\/accounts-receivable.html\" target=\"_blank\" rel=\"noopener\"><strong>accounts receivable<\/strong><\/a> or the buyer&#8217;s assumption of the seller&#8217;s debt. It may include the total value of the property and <span data-term-id=\"27001531\">real estate<\/span> sold. Agreeing to the specific commission basis is critical for the parties before entering into a <span data-term-id=\"27001527\">listing agreement<\/span>.<\/p>\n<p>Some brokers also require a <span data-term-id=\"27001538\">retainer<\/span> fee. For example, a broker may request a lump sum of $15,000\u00a0before they do any work. This may go towards advertising, networking, or other services. Some brokers may reduce their sales commission by the <span data-term-id=\"27001538\">retainer<\/span> fee amount, while others may not.<\/p>\n<p>Other brokers may not require a <span data-term-id=\"27001538\">retainer<\/span> fee but\u00a0instead\u00a0charge progress payments. The parties may negotiate the specific progress payments. In general,\u00a0the parties agree to certain milestones in the <span data-term-id=\"27001534\">sales process<\/span>. Each time the broker achieves a milestone, the seller must pay them an agreed-upon fee.<\/p>\n<p>The parties may negotiate the <span data-term-id=\"27001513\">broker&#8217;s commission<\/span>, <span data-term-id=\"27001538\">retainer<\/span>, progress payments, and whether to reduce any commission by the <span data-term-id=\"27001538\">retainer<\/span> amount. The parties may negotiate these fees and memorialize them in the <span data-term-id=\"27001527\">listing agreement<\/span>.<\/p>\n<h3><strong>Terminating the <span data-term-id=\"27001527\">Listing Agreement<\/span><\/strong><\/h3>\n<p>Another important aspect of the <span data-term-id=\"27001527\">listing agreement<\/span> involves how parties may terminate the agreement. The parties may negotiate the termination conditions.<\/p>\n<p>For example, the parties may agree that either the broker or the <span data-term-id=\"27001529\">business owner<\/span> may terminate the <span data-term-id=\"27001527\">listing agreement<\/span> by giving notice within a certain period (e.g., 60 days notice).<\/p>\n<p>Some brokers may require terms that carry a financial penalty if\u00a0the <span data-term-id=\"27001529\">business owner<\/span>\u00a0terminates the contract early. Therefore, the parties must understand and agree to the termination rules and consequences.<\/p>\n<h3><strong>Other Terms and Considerations<\/strong><\/h3>\n<p><span data-term-id=\"27001527\">Listing agreements<\/span> contain several other provisions that <span data-term-id=\"27001529\">business owners<\/span> should consider. These considerations, while important, are\u00a0straightforward. They include the following:<\/p>\n<ul>\n<li>\n<p><strong><span data-term-id=\"27001547\">Exclusivity<\/span>:<\/strong> Most brokers require an <span data-term-id=\"27001547\">exclusivity<\/span> clause in the <span data-term-id=\"27001527\">listing agreement<\/span>. A <span data-term-id=\"27001529\">business owner<\/span> who agrees to the clause guarantees the broker the <span data-term-id=\"27001535\">exclusive right<\/span> to try to sell the business. In other words, the <span data-term-id=\"27001529\">business owner<\/span> can only hire one broker at a time to try and sell the business.<\/p>\n<\/li>\n<li>\n<p><strong><span data-term-id=\"27001544\">Indemnification<\/span>:<\/strong> Most <span data-term-id=\"27001527\">listing agreements<\/span> will contain a clause that holds the broker harmless for certain things that may happen. For example, the clause may state the seller agrees to hold the broker harmless for any lawsuits that arise out of the <span data-term-id=\"27001534\">sales process<\/span>.<\/p>\n<\/li>\n<li>\n<p><strong>Broker obligations:<\/strong> The <span data-term-id=\"27001527\">listing agreement<\/span> should contain a section listing the broker&#8217;s various obligations. It\u00a0states that the broker will try their best to sell the business. Parties may place the <span data-term-id=\"27001547\">exclusivity<\/span> clause within the obligations.<\/p>\n<\/li>\n<li>\n<p><strong><span data-term-id=\"27001542\">List price<\/span>: <\/strong>The <span data-term-id=\"27001527\">listing agreement<\/span> may state the <span data-term-id=\"27001537\">selling price<\/span> the broker will initially advertise to qualified buyers. The <span data-term-id=\"27001542\">list price<\/span> does not mean the business will sell for that price, but it binds the broker about initial offers.<\/p>\n<\/li>\n<li>\n<p><strong>Payment timing:<\/strong> The <span data-term-id=\"27001527\">listing agreement<\/span>\u00a0states when the broker&#8217;s payment is due. Often, a broker requests payment at the time of the sale.<\/p>\n<\/li>\n<li>\n<p><strong>Sub-brokers: <\/strong>The <span data-term-id=\"27001527\">listing agreement<\/span> may allow the broker to hire sub-brokers to help find <span data-term-id=\"27001533\">potential buyers<\/span>.<\/p>\n<\/li>\n<\/ul>\n<p>Given the <span data-term-id=\"27001527\">listing agreement<\/span>&#8216;s complexity and the money involved, a <span data-term-id=\"27001529\">business owner<\/span> may want to get a second set of eyes on the agreement.
