They also seek to limit their liability and reduce tax burdens. An LLC offers the <span data-term-id=\"26432052\">personal <\/span><span data-term-id=\"26432036\">liability<\/span><span data-term-id=\"26432036\"> protection<\/span> of a corporation. However, unlike a corporation, an LLC allows <span data-term-id=\"26432049\">business owners<\/span> to declare business profits on their individual <span data-term-id=\"26432041\">tax returns<\/span>, thereby avoiding <span data-term-id=\"26432062\">double-taxation<\/span>.<\/p>\n<p>To illustrate, Bob wants to buy a <span data-term-id=\"26432034\">rental property<\/span> but wants to limit his liability. If he incorporates, he enjoys corporate protection. However, the corporation pays taxes on corporate profits. Then Bob pays taxes on income generated by the corporation. Thus, the <span data-term-id=\"26432062\">double taxation<\/span> problem.<\/p>\n<p>There are solutions, such as filing\u00a0<a href=\"https:\/\/www.irs.gov\/instructions\/i2553\" target=\"_blank\" rel=\"noopener\"><span data-term-id=\"26432043\">IRS<\/span> Form 2553<\/a>\u00a0to elect Subchapter S status. But <span data-term-id=\"26432042\">forming an LLC<\/span> is an easier option.<\/p>\n<p>With an LLC, Bob protects <span data-term-id=\"26432033\">personal assets<\/span> but also benefits from\u00a0<a href=\"https:\/\/taxfoundation.org\/pass-through-businesses\/\" target=\"_blank\" rel=\"noopener\"><span data-term-id=\"26432050\">pass-through taxation<\/span><\/a>. Any profits Bob realizes on his <span data-term-id=\"26432046\">investment property<\/span> will appear on his <span data-term-id=\"26432068\">personal <\/span><span data-term-id=\"26432041\">tax<\/span><span data-term-id=\"26432041\"> return<\/span>. As a result, the <span data-term-id=\"26432043\">IRS<\/span> taxes the gains once, not twice.<\/p>\n<h2>How To Form an LLC<\/h2>\n<p>It is easy to set up an LLC. First, you\u00a0<a href=\"https:\/\/www.findlaw.com\/smallbusiness\/incorporation-and-legal-structures\/forming-an-llc.html\">file <span data-term-id=\"26432047\">Articles of Organization<\/span><\/a>\u00a0with your <span data-term-id=\"26432055\">Secretary of State<\/span> or State Division of Corporations. The cost is minimal to file the paperwork, and you can do it yourself.<\/p>\n<p>Then, you draft an\u00a0<a href=\"https:\/\/www.findlaw.com\/smallbusiness\/incorporation-and-legal-structures\/making-llc-operating-agreements.html\"><span data-term-id=\"26432038\">operating agreement<\/span><\/a>\u00a0outlining the interests and responsibilities of the LLC members and the rules for operating the LLC. It is similar to corporate by-laws.<\/p>\n<p>Each year you file an annual report with your state and pay a small renewal fee. Many <span data-term-id=\"26432040\">real estate investors<\/span> find the LLC requirements easy to manage.<\/p>\n<h2>Using an LLC To Hold <span data-term-id=\"26432046\">Investment Properties<\/span><\/h2>\n<p>Now that you have an LLC, what do you do?<\/p>\n<p>The LLC separates the activities of the <span data-term-id=\"26432046\">investment property<\/span> from the <span data-term-id=\"26432049\">business owner<\/span> personally. Therefore, the LLC should hold the title to the <span data-term-id=\"26432046\">investment property<\/span>. So a <span data-term-id=\"26432040\">real estate investor<\/span> forms an LLC and then purchases the <span data-term-id=\"26432046\">investment property<\/span> in the name of the LLC. The <span data-term-id=\"26432053\">LLC name<\/span> appears on the deed.<\/p>\n<p>Of course, a <span data-term-id=\"26432040\">real estate investor<\/span> can transfer a property they already own into an LLC. They usually file a\u00a0<a href=\"https:\/\/www.findlaw.com\/realestate\/selling-your-home\/transferring-property.html\">quitclaim deed<\/a> transferring the property out of the owner&#8217;s name into the <span data-term-id=\"26432053\">LLC name<\/span>.<\/p>\n<p>Investors who own more than one property may set up an LLC for each property to keep their investments separate.<\/p>\n<h2>Other Benefits of an LLC<\/h2>\n<h3>Privacy<\/h3>\n<p>Many investors want to keep their financial interests confidential. Therefore, they like to form LLCs to hold <span data-term-id=\"26432034\">rental properties<\/span> in a corporate name. So, renters contract with the <span data-term-id=\"26432051\">business entity<\/span>, not the individual investor.<\/p>\n<h3>Protection of Other <span data-term-id=\"26432037\">Real Estate Investments<\/span><\/h3>\n<p><span data-term-id=\"26432040\">Real estate investors<\/span> often prefer to keep their <span data-term-id=\"26432034\">rental properties<\/span> in <span data-term-id=\"26432079\">separate LLCs<\/span> to insulate their properties from each other. For example, you open a <span data-term-id=\"26432039\">bank account<\/span> under the <span data-term-id=\"26432053\">LLC name<\/span> to receive rent payments and pay business expenses.<\/p>\n<h3>Professional Image<\/h3>\n<p>A <span data-term-id=\"26432051\">business entity<\/span>, such as an LLC, conveys a more professional image to your renters, <span data-term-id=\"26432035\">lenders<\/span>, and investors. Furthermore, you can start building a credit file for your business under <span data-term-id=\"26432032\">your LLC<\/span>. That way, you can get a corporate <span data-term-id=\"26432072\">credit card<\/span> or business loan.<\/p>\n<h3>Business Expense Deductions<\/h3>\n<p>Running all business income and expenses through the LLC will make things much easier at tax time. Because you have one place to find all your business expenses, you will have what you need to get tax deductions.<\/p>\n<h3>Transfer of Interest<\/h3>\n<p>An LLC is flexible when you sell or transfer shares of the property. An LLC has a member, or members each with shares of the LLC. Therefore, it is easy for a member to sell or transfer membership interests in an LLC.<\/p>\n<p>Suppose two owners hold title to the property, but one owner wants to sell their interest in the property. In that case, the owners will have to sell or transfer the property title, which may involve costly fees. So an LLC provides easier transfer of interests in the property.<\/p>\n<h2>Important Considerations<\/h2>\n<p>There are several advantages to an LLC owning real estate properties. However, there are some pitfalls when transferring titles: title <span data-term-id=\"26432065\">transfer taxes<\/span> and <span data-term-id=\"26432069\">due-on-sale clauses<\/span>.<\/p>\n<h3>Title <span data-term-id=\"26432065\">Transfer Taxes<\/span><\/h3>\n<p>When transferring property from an individual to an LLC, it may trigger a title <span data-term-id=\"26432065\">transfer tax<\/span>. A title <span data-term-id=\"26432065\">transfer tax<\/span> is a fee a state or local municipality charges when a property changes title. Check if this applies in your state or local jurisdiction.<\/p>\n<h3><span data-term-id=\"26432069\">Due-on-Sale Clause<\/span><\/h3>\n<p>Additionally, if the property has a mortgage, transfer of title may activate a bank&#8217;s <span data-term-id=\"26432069\">due-on-sale clause<\/span>. A <span data-term-id=\"26432069\">due-on-sale clause<\/span> means the bank wants immediate payment on the loan because the ownership has changed hands.<\/p>\n<p>To avoid these triggers, it is wise to form an LLC before purchasing the <span data-term-id=\"26432046\">investment property<\/span>. Then, when you buy the property, you do so in the name of the new LLC.<\/p>\n<p>There is another drawback. If you need bank loans for your <span data-term-id=\"26432037\">real estate investments<\/span>, <span data-term-id=\"26432035\">lenders<\/span> generally offer less favorable credit terms. In addition, there are fewer low-cost loan programs for companies than for individuals. So banks may charge a higher <span data-term-id=\"26432059\">interest rate<\/span> or ask for a larger <span data-term-id=\"26432075\">down payment<\/span>.<\/p>\n<h2>Alternatives to an LLC<\/h2>\n<p>An alternative way <span data-term-id=\"26432040\">real estate investors<\/span> avoid liability is to get an\u00a0<a href=\"https:\/\/www.apartments.com\/rental-manager\/resources\/article\/umbrella-insurance-vs.-llc-the-best-option-for-your-rental\" target=\"_blank\" rel=\"noopener\">umbrella policy on the property<\/a>. For example, you may buy an <span data-term-id=\"26432094\">insurance policy<\/span> to cover you if there is a lawsuit.<\/p>\n<p>Insurance is tricky, however. For example, you receive a lawsuit for $2 million, but your policy only covers $1 million. What if your umbrella policy doesn&#8217;t cover the claim?
